Daily Report for Wed, Feb 20, 2008
Markets Re-cap
Due to Wal-Mart (WMT) beating consensus estimates and to surging commodity prices, US equity markets started the session very strongly. But the DJIA (-10.99 to 12337,22), S&P 500 (-1.21 to 1348.78), and Nasdaq Composite (-15.60 to 2306.20) gave back those gains as red-hot commodity prices fueled renewed inflation fears.
Strongest sectors were the commodity-price beneficiaries: Energy (XLE +3.3 pct) and Basic Materials (XLB +2.5 pct), whilst the weakest were Cons. Discretionary (XLY -1.2 pct) and Tech (XLK -0.9 pct).
For the industries, the Goldminers ($XAU +5.0 pct) and Big Oil ($XOI +2.7 pct) were strong and Broker-Dealers ($XBD -2.6 pct) and Telecom (XTC -2.5 pct) were weak.
Stock prices of the Cara 100 that moved in the extreme were: NTES and GFI both up +6.1 pct and BBBY -4.1 pct and GOOG -3.9 pct.
On the earnings front, Wal-Mart posted a +4-pct increase in 4Q net earnings of $4.1 billion vs $3.94 billion a year earlier. After the close, Hewlett-Packard (HPQ) reported earnings had soared +38 pct in the latest quarter.
On the economics front, the NAHB index for new single-family home sales for February moved from 19 to 20, which is a sign that house-builders are now slightly more confident.
Crude Oil ($WTIC) closed the session up +4.45/bbl at $99.70/bbl, but hit an intra-day high of $100 on OPEC's outlook as well as a refinery fire in Texas.
The $USD was modestly soft, while Euro and Yen were a bit stronger. The Cdn Loonie (-1.04 pct) and British Pound (-0.45 pct) were weak.
$GOLD (+23.70 +2.62 pct to 929.80) surged.
US Treasuries were under pressure all session. The long bond ($USB) dropped 1.64 pct in price to 116.06. The percentage yield on the long bond ($TYX) lifted +1.31 pct to 4.655, while on the 10-year ($TNX) the gain was +2.51 pct to 3.875 and on the T-bills ($IRX) it was +1.88 pct to 2.170.
Asia-Pacific equity markets were strong, and Europe, while starting flat, also closed in positive territory.
Today, however, the equity markets are very weak and the concern is over inflation. The Nikkei 225 closed down -3.25 pct, Shanghai -2.09 pct, Hong Kong -2.21 pct, Australia -1.96 pct and India -2.53 pct.
In mid-session in Europe (8am ET), the FTSE of the UK is down 1.60 pct to 5871.5, the French CAC -1.36 pct to 4819.5, and the German DAX -1.52 pct to 6896.8.
In the spot markets at 8am ET, gold -0.35 pct to 921.80, silver -0.74 pct to 17.34, palladium -1.68 pct to 468, and platinum -0.62 pct to 2072 were all quite soft since midnight.
The March Euro futures contract is down -0.55 pct since midnight to 146.42. April Crude is down 0.82 pct to 98.92. The April DJIA is down -88, again on concerns of inflation.
So, the day appears to be starting on the bearish side.
Comments & Outlook
The issue today is inflation, but the greater concern is over the internal problems of the major banks. Banking officers are now finally admitting that they cannot properly place market values on the assets they have on the books (or off-book, but liabilities nonetheless), and so they acknowledge that clients are withdrawing funds. That is not quite a run on the banks yet, but the fear is that it could soon turn into that kind of an ugly liquidity crunch situation.
There really is no antidote except for time. Time heals all. What we need today is for bankers to fess up. It’s a good thing some of them are because what they are doing is attempting to mitigate damages. I anticipate the class action lawsuits will amount to over a trillion dollars against these banks and sales companies that pushed investments they called asset-backed securities onto government agencies, and pension/hedge/mutual funds and corporations when in fact the value was nowhere close to the selling price. That was a trillion dollar fraud. People will pay.
Moreover, some of these banks – Credit Suisse yesterday – have acknowledged that financial controls over trading staff have been so lax that huge losses are on the books and need to be written off. In some cases, these losses are in the mega-billions.
At the end of the day, all banks have lost the confidence of their stakeholders, and something must be done to repair it. After all, what does a bank have left without goodwill? The fractional reserve system of banks would render them all worthless if they were to suffer runs by depositors and investors.
The Bear is not over by a long-shot. All the Talking Heads who are telling you to wait for a massive short squeeze don’t have a clue. These people cannot tell you with any credibility how much the write-offs have to be at the major banks. Moreover, they do not know how far central banks can help in keeping market interest rates down, which has been a relief to the banks. If, as and when those market rates start to move higher, as they should to combat inflation and to recognize the risks of capital loss due to potential systemic banking system failure, the Financial sector and the Consumer sectors will take further damage.
The only accurate thing that a Talking Head can say today is that extreme volatility is a positive to day traders and a negative to the rest of the market that requires price stability and the functioning of capital markets to reflect fair value of the underlying assets.
This is a time to get serious, not play mind games with the public.
