Daily Report for Tue, Feb 26, 2008
Markets Re-cap
In the Monday session, traders decided to push US equities higher after the S&P rating service reaffirmed the AAA credit rating of important credit insurers.
The DJIA (+189.20 +1.53 pct to 12570.22), S&P 500 (+18.69 +1.38 pct to 1371.8), and Nasdaq Composite (+24.13 +1.05 pct to 2327.5) started and closed strongly as Energy and Basic Materials boomed.
Asia-Pacific equity markets were strong except for Shanghai and Hong Kong. Shanghai (-3.1 pct) was hammered as there appears to be excessive dilution due to public stock offerings. European shares started the session strongly and carried on the rally into their close on spillover from the Ambac news. The FTSE, CAC and DAX gained +1.9 pct, +2.0 pct and +1.1 pct respectively.
Standard & Poor’s Ratings Service (S&P) reaffirmed its 'AAA' financial strength rating for MBIA (MBI), Ambac (ABK), CIFG Guaranty and Financial Guaranty Insurance Co. However, for XL Capital Assurance and XL Financial Assurance, both owned by Security Capital Assurance (SCA), S&P cut the ratings to 'A-' from 'AAA'.
MBI (+13%) and ABK (+6%) both benefited, but so too did SCA (+22.5%), which had a substantial move.
The rally was supported by the FDA approval for Genentech's Avastin drug. (Cara 100) Genentech (DNA) jumped +8.9 pct to $77.96 on 19.3 mil shares, which was +523 pct of the average daily trading volume.
But there were only two strong sectors on the day: Energy (XLE +2.9 pct) and Basic Materials (+2.3 pct), while Financials (XLF), up early, were absolutely flat at the close. That is an indication of trader concerns over stagflation, which is fully supported by the ratings downgrades and the economic and commodity price data.
Of the industries on the upside, there were Nat Gas ($XNG +3.3 pct) Biotech ($BTK +3.2 pct), and REITs ($DJR +3.2 pct).
The Goldminers ($XAU +0.22 pct) were up a tad as worst performer on the session as precious metal prices tumbled. $GOLD dropped by -$7.30 (-0.77 pct) to 940.50, following US political support for bullion sales by the IMF.
On the economic news front, US existing home sales fell -0.4 pct to an annual rate of 4.89 million in January, which is a six-month low. The US National Association of Home Builders (NAHB) reported median home prices dropped -4.6 pct to $201,100, under the weight of high inventories. The fact single-family home sales rose for the first time in 11 months provided a glimmer of hope for the US housing market.
Oppenheimer lowered its 2008 and 2009 estimates for Bank of America (BAC), JP Morgan (JPM), Wachovia (WB), Wells Fargo (WFC) and Citigroup (C), citing higher futures losses and write-downs to come for Q1. Goldman Sachs cut Freddie Mac (FRE), Fannie Mae (FNM) and Washington Mutual (WM) to Sell, citing continuing credit losses from the housing downturn. Stifel Nicolaus downgraded hotel REITs Hersha (HT), LaSalle (LHO) and Sunstone (SHO) to Hold from Buy, citing a slowing economy. Finally BMO Capital downgraded five specialty finance companies, citing slower economic growth, the credit environment and valuations.
On the corporate deals front, (Cara 100) Electronic Arts (ERTS) offered $2 billion in cash to buy Take-Two Interactive Software Inc. After the EA bid, Take-Two (TTWO) jumped +54.9 pct. The shares of ERTS dropped -5.2 pct on a very active 12.7 million shares.
After the formal approval of the Royal Bank of Canada (RY) take-over of Alabama National Bancorp (ALAB), the TSX 60 index weighting was changed to reflect the added capitalization. So RY added +0.8 pct on the session at +431 pct of the average daily volume.
On the earnings front, Lowe's (LOW) 4Q earnings fell to $408 million vs $613 million, a year earlier.
Crude Oil ($WTIC) lifted +0.42/bbl to $99.23/bbl on colder weather in the US north-east plus prospects of a snowstorm by mid-week.
The $USD strengthened vs Euro, Pound and Yen early in the session after a better-than-expected increase in unit home sales. However by the close, the $USD was almost unchanged, down -0.02 pct, as was the Euro and Pound. The Yen dropped -1.16 pct, while the huge winner on the day was the Cdn Loonie, up +1.73 pct to 100.48.
With the equity rally in Europe and North America, the longer-dated maturity yields rose ($USB Long Bond price fell -1.83 pct to 115.84) as hot money switched from bonds to equities. The US Treasury yields gained +1.8 pct, +3.0 pct, and +5.2 pct on the session for the 30, 10 and 5-year paper.
At 8:00am ET, the spot prices for gold, silver, plat and pall were 934.32, 18.10, 2116 and 511 versus 947.05, 18.03, 2142 and 507 yesterday at this time. So it appears that gold is soft on reaction to US approving IMF gold sales.
The futures this morning are flat for the DJIA, still strong for April Crude (99.025) and the Euro (1.4870).
Comments & Outlook
Being away for most of the day yesterday, as I will be this Friday, I have no comment of significance. I am, however, dismayed that the Financials can receive so many down-grades and maintain strength in the equity market. Obviously there is confidence among traders that independent rating services holding their AAA-rating of the bond insurers will help the banks, while analysts are still looking for falling prices for HB&B due to the challenges that lie ahead.
This morning, I was looking over a large number of rapid growth industrial and energy companies and noted that they are way off 2007 highs that were established in mid-year. That was about the time that the credit markets tightened up, probably leading to the sell-off of the shares of companies that gobble up capital. These will be the stocks that lead up into a recovery of the liquidity crunch, so I’ll be watching that.
Also, I reviewed a table of average metal prices of the past several years and as forecast through 2011 by virtually all the major broker-dealers (20 of them). The average price set in 2007 was the high water mark in, I think, every single case. From that, I will deduce that corp earnings and consequently the share prices of the large mining companies have already peaked.
This is consistent with my view that the global economy is slowing.
I still feel, however, that after gold has a severe pull-back, probably due to govt and IMF selling, there will be more price spikes to the upside and that we’ll see a price of over $1,000 for gold this year. Traders are hoarding it faster than miners are making it.
