Daily Report for Thu, Feb 21, 2008
Markets Re-cap
Despite warmer-than-expected inflation data and housing starts that were cooler than expectations, a rally in cyclicals after the release of the FOMC minutes led the US equity markets higher off the morning lows.
The DJIA (+90.04 +0.73 pct to 12427.26), S&P 500 (+11.25 +0.83 pct to 1360), and Nasdaq Composite (+20.90 +0.91 pct to 2327.1) were firm through the close as all sectors except Consumer Staples (XLP -2.12 pct) were up.
Strongest sectors were the Financials (XLF +1.50 pct) and Consumer Discretionary (XLY +1.38 pct). The Energy (XLE +1.20 pct) was also firm.
On the economic data front, the inflation data (CPI) was a little worse than expected, lifting +0.4 pct on the month and +4.3 pct on the year. The core rate was reported as up +2.5 pct for the month. Housing starts for January increased +0.8 pct to a 1.012 million annual rate, but that was following a huge decline in December.
On the earnings front, Hewlett-Packard (HPQ), following the previous session close, reported 1Q net income surged +38 pct to $2.13 billion vs $1.55 billion a year earlier, largely on strong sales of PC notebooks.
Medium-term interest rates (5-year Treasury yields +3.21 pct) lifted following the negative CPI and housing data. But the long bond dropped -0.13 pct to 115.91. The T-Bill yield ($IRX +0.23 pct) lifted a bit to 2.175.
The $USD and Canadian Dollar strengthened (+0.14 pct and +0.42 pct respectively to 76.12 and 98.71) whereas the Euro, Pound and Yen were soft.
Surprisingly then, Crude Oil ($WTIC) traded over $1.00/bbl for the second straight session, closing unchanged at $99.70. $GOLD (near futures) reversed into positive territory despite dollar strength, closing up +8.00 at $937.80.
For the industries, the Semi-conductors ($SOX +2.7 pct) plus Hardware and Disk Drives (up `+2.4 pct) were strongest. Telecom ($XTC -0.9 pct) was weak again.
Stock prices of the Cara 100 that moved in the extreme were: KSS (+5.5 pct), RIMM (+5.4 pct) and AMAT (+5.2 pct) to the upside, and GRMN (-7.2 pct), CHA (-3.3 pct) and TM (-2.4 pct) to the downside.
There was a significant shift in trader sentiment in Asia-Pacific markets the past two days. Yesterday morning, they were very weak, as concerns of inflation led to a sell-off [the Nikkei 225 had closed down -3.3 pct, Shanghai -2.1 pct, Hong Kong -2.2 pct, Australia -2.0 pct and India -2.5 pct]. Today, however, except for Shanghai and Indonesia, equity markets through the region were positive.
In Shanghai, though indices were down -0.87 pct, the market breadth was positive and the market largely regained losses and recovered from the lows of the day. Financial stocks have been down in the past two days on some companies issuing more stock, particularly the PuDong development bank.
In mid-session in Europe (7:45am ET), the FTSE of the UK is up +1.64 pct to 5990, the French CAC +1.44 pct to 4882, and the German DAX +1.63 pct to 7012.
In the spot markets at 7:45am ET, precious metals were hot: gold +0.33 pct since midnight to 943.30, silver +0.90 pct to 17.95, palladium +3.63 pct to 514 !!, and platinum +1.07 pct to 2165 !!
The March Euro futures contract is well up to 1.4717. April Crude is at 99.55. The April DJIA is +66 since midnight at 12495.
So, the day appears to be starting on the bullish side.
Comments & Outlook
Equity markets are showing strength on the back of challenging economic data, and more warnings from bankers about losses, write-downs to come, and so forth. There have been some positive earnings surprises (Hewlett-Packard, for one), but in the main, traders are left scratching their heads why prices are firm.
My take is that Asia-Pacific markets are still frothy, where traders are looking for any encouragement to push prices higher so they can sell into strength. There is a considerable rotation out of high-risk stocks and industries as this process continues. For example, yesterday, the Garmin (GRMN) management guided lower after some terrific past quarter results and the stock sold down -7.2 pct on +417 pct average daily volume.
So, I don’t think traders are missing the significance of the underlying weakness, but they are quietly going about their business of using the media to hype certain industries and stocks for the moment as they sell into the higher bids.
As for the huge rally in platinum and palladium, and to a lesser extent silver, one has to think that (i) there are some short squeezes underway in the spot markets, and (ii) if the rally doesn’t come to a halt soon, then gold will join it and drive to $1000, despite any strength occurring in the $USD.
This rally could last into early March (PDAC is March 2-5) where in past years the mining crowd had been falling all over themselves in glee that metals prices were bursting at the seams, there was suddenly a strong pull-back in precious metal prices.
Then there are the contrived actions of management to line up the profitability (paint lipstick on pigs as we say) at a cycle top.
For now, traders in precious metals have, from necessity, become day traders. But, economic slowing, however, is the challenge to the top line. Rising inflation is the challenge to the bottom line. At some point, these forces will have an impact.
