Daily Report for Thu, Feb 14, 2008
Markets Re-cap
UBS, the world’s biggest, arguably most prestigious wealth manager, has managed to lose -$13.7 billion in the 4th Quarter. The losses are not contained to failures in the sub-prime credit markets. The concern sweeping international capital markets is one of liquidity risk.
Meanwhile, as Europe’s biggest bank (UBS) flatly states that 2008 will be a year of many challenges, traders are chasing prices higher. A promising January US retail sales report provided the push.
The DJIA (+178.83 +1.45 pct to 12552.34), S&P 500 (+18.35 +1.36 pct), and Nasdaq Composite (+53.89 +2.32 pct to 2373.93) surged. Oversold tech names like Applied Materials (AMAT +10.2 pct) and Research In Motion (RIMM +5.7 pct) led the way.
European equities closed mixed: FTSE -0.51 pct; CAC +0.30 pct; and DAX +0.08 pct). Traders were awaiting the testimony by Messrs. Bernanke and Paulson this morning. Everybody is on hold.
On the econ front yesterday, the January retail sales report was much better than expected, rising +0.3 pct vs expectations for a decline of -0.4 pct. Critics of the headline number pointed to inflation costs. The Business inventories data for December indicated a rise of +0.6 pct as declining sales left unsold goods by sellers.
From the sectors, the Energy (XLE +2.43 pct) and Tech (XLK +2.29 pct) were strongest, while Financials (XLF -1.17 pct) was weakest.
In the industry groups, Oil Services ($OSX +4.3 pct) and Comp. Hardware ($HWI +3.3 pct) were up the most, while Utilities were up the least. There were no losers on the session.
Among the stocks of the Cara Global Best 100 companies, Australia’s Westpac Banking (WBK -3.8 pct) and healthcare insurer and manager Aetna (-2.6 pct) were weakest.
On the earnings front, after Swiss banking #2 Credit Suisse (CS) reported a 4Q -72 pct reduction in net earnings the day earlier, the news today is that #1 UBS has taken a massive -$13.7 billion 4Q loss. UBS shares in Europe and in the pre-market in NY are being hammered, down about -5.33 pct to $35.02 at this point, which is quite a hair-cut from the high of $66.26 on April 26, 2007.
Retailers ($RLX -0.74 pct) were weaker after the ICSC-UBS reported a drop of -0.7 pct in sales last week.
With the renewed confidence in Tech and the squeeze in Energy after the US Department of Energy report showed a smaller-than-expected build in inventories, speculators moved out of US Treasuries and moved into equities from about 10:00am ET.
The trade-weighted US Dollar ($USD) finished a little stronger (+0.08 pct to 76.39), while the Euro ($XEU -0.04 pct to 145.84) and Pound ($XBP +0.16 pct to 196.45) were mixed. The Yen ($XJY -0.71 pct to 92.55) lost ground again.
Crude Oil ($WTIC) jumped +$0.55/bbl +0.59 pct to $93.41/bbl.
$GOLD flat-lined at $910.20, slightly off the previous close of $911.10.
Early in the day today, with news that economic and corporate earnings growth in Japan is very high, the Nikkei 225 added +4.27 pct to 13282 and the other regional markets also had sharp gains.
At 8:00am ET this morning, spot prices for Gold (908.95) and Silver (17.26) were mixed from midnight, but clearly up from yesterday morning (901.40 and 16.97) at this point. Platinum has set a new record of 2035.5 during the night and is now at 1997.5, up from yesterday’s 1922. Palladium is 431, up from yesterday’s 419.
March Euro is 1.4606, up from yesterday morning’s 1.4570, while the March Crude was 94.075, up from yesterday’s 92.325. The March DJIA futures are ~12547, which is up a bit, but traders are waiting on Bernanke and Paulson to give their report to Congress.
Comments & Outlook
Despite rising prices in equity markets, liquidity risk is now an issue and will soon be a serious problem for cities, municipal and student loan organizations that require access to capital to continue to operate.
Humungous Bank & Broker is walking away from this market. Who will pick up the slack? The obvious next shoe to fall will be the declaration of bankruptcy of cities who will walk away from their financial obligations. Financiers will require them to cut back on services and payrolls, which will lead to massive economic problems.
So, despite a counter-trend rally that is ongoing today, I believe that once the short-sellers have been squeezed, many of them declaring bankruptcy, the 2008 Bear will continue and that my 10 and 2 target (10,000 for the DJIA and 2,000 for the Nasdaq Composite) will play out.
The problems inside HB&B today will continue to become transparent. More losses will come. More capital will be needed to build bank reserves. There will be a crowding out in the capital markets that will force interest rates higher. Higher rates will produce more losses and failures of the guarantors of HB&B, and the financial institutions that hold illiquid assets.
This is a situation where cash is king. The cash that is being rapidly moved into equities in an attempt to catch a short-term rally will also flood out of equities and into short-term debt of major governments. That will drop rates to next to zero, with the result being that inflation will rapidly eat away at wealth, destroying trillions of dollars.
At the end of the day, the last traders standing (with cash reserves) will demand higher returns and that will push rates higher, thereby dealing the final knockout to short-duration debt instruments. As this wealth is destroyed, more banks and financial institutions will fail.
Traders today are rotating out of high-risk securities and into the equity of companies that are seen to be in the best shape to withstand a global economic decline. But, how long will it be before those companies are affected by the breakdown of banks and public institutions that failed to get through the liquidity crunch.
If cities and municipalities and banks, etc, are closing doors and letting employees go, then purchases of automobiles, computers and all that will slow dramatically.
The writing is on the wall. Banks today; the rest tomorrow.
So, as much as I, as a trader, want to maintain an even keel, while following prices, I do not believe that current price moves are value-driven. These are mostly short-squeezes and beneficiaries of the liquidity pumping by central banks.
As long as central banks pump reserves into the financial system to delay the crisis, if interest rates do not increase, then commodity prices will continue to surge. That is inflation, which is a wealth destroyer as well.
The US Treasury Secretary and Central Bank Governor are putting on the most positive face possible, and will do so starting in their testimony in Congress this morning, but I’m not buying it.
