Daily Report for Thu, Jan 03, 2008
Markets Re-cap
The December ISM Manufacturing report at 10:00am ET yesterday sank the equity market. Traders, seeing this data as well as reading the minutes of the past FOMC meeting, thinking the Fed must now pour liquidity into the market to avert a crash of equity prices, but bring on more inflation at the same time, sold the $USD and loaded up on oil and precious metals contracts. The rest of the market cracked.
The DJIA dropped -221 points (-1.67 pct) to 13,044, the S&P 500 -21.20 (-1.44 pct) to 1447.16, and the Nasdaq Composite -42.65(-1.61 pct) to 2609.63.
Worst hit of the major sectors were Technology (XLK -2.03 pct), Financials (XLF -1.97 pct) and Industrials (XLI -1.66 pct).
Within the Technology sector, the Semi-conductor index ($SOX) dropped -2.77 pct and Hardware ($HWI) -2.53 pct. These moves were in response to a very weak Manufacturing report that indicates recession is on the near horizon. The weakness in the banking industry and the ongoing problems in the auto industry, which are two huge customers of chips and hardware, clearly did not help.
The Industrial sector was pulled down by the Transports ($TRANQ -3.37 pct) and the Airlines ($XAL -4.95 pct) on the basis of rising oil (fuel) costs and extreme weakness in manufacturing/shipping activity.
The Financial sector was led down by the Broker-Dealers ($XBD -2.58 pct) and the Banks ($BKX -2.49 pct) out of fears that a recessive but inflationary economy will cripple markets and further hurt HB&B profits and weaken balance sheets, leading to decisions to float (dilute) stock.
Traders fled to Gold ($GOLD +2.63 pct +22.00 to 860.00) and Goldminer shares ($XAU +6.35 pct +11.01 to 184.33). This was a panic move.
Some analysts attributed the move in Crude Oil ($WTIC +3.79 pct +3.64 to 99.62), which briefly hit $100/bbl on the contracts, to Nigerian unrest.
The trade-weighted $USD index dropped -0.85 pct to 75.97. The Euro ($XEU) gained +0.18 pct to 147.54, while the Pound and Cdn Dollar lost on the day. The big winner was the Japanese Yen, which moved up +0.71 pct to 91.92. The Carry Trade appears to be sinking fast as debts are being repaid to Japanese banks.
Safe-haven flight also pumped the US Treasury market, which moved the 10-year yield to 3.901 (a decline of -3.32 pct on the day).
Comments & Outlook
Dow = 12800 is the apparent line in the sand between the Bull-Bear stand-off.
There are still many Bulls standing, but the weight of the evidence for the Bear side is building, with: (i) head-and-shoulders top formation unlikely to be broken, (ii) banks breaking up deals previously announced by Private Equity and presumably loans for LBOs and massive share buy-backs and dividend increases, (iii) worsening US, UK and Japanese economic data, (iv) length of time since US Treasury yield curve went inverted, which is almost always followed by a Bear, and (v) length of the Bull (from 4Q02).
Should the US employment data that is being reported today and tomorrow not hold up, then, following yesterday’s report of a badly slumping US manufacturing sector, it will be difficult for economists to deny the onset of recession in the US. As you know, I say we are already in it, but the data is slow to be reported.
Share prices will likely not rise unless corporate profits rise and balance sheets strengthen. But there is an illiquid credit market and banks are tightening. US retail sales reports for the important Christmas period are going to flood in on January 10, with guidance set for 1Q08, and will probably be quite weak. In addition, the massive lending by central banks to HB&B to get them through the year-end liquidity crisis will have to be repaid. If there is no repayment or the cb’s roll-over these loans, I believe we will see oil zoom to 120 and gold to 1,000.
In other words, the market is at a crossroads here. Paulson and Bernanke have no rope left. If the US Jobs data is not strong, and it is unlikely to be, then I believe there will be a huge safe-haven flight to bonds, which will drive the yields to extreme lows, and the next wave down for equity prices will be the big one.
Day traders will be able to make their year in a couple days. That is how volatile I expect the market to be in the days ahead.
