Daily Report for Sat, Jan 12, 2008
Markets Re-cap
Any positives that traders took from the previous day’s events that had turned the market higher in the closing two hours of that session were completely dismissed yesterday.
On Friday, the DJIA (-246 -1.92 pct to 12606), S&P 500 (-19.31 -1.35 pct to 1401), Nasdaq Composite (-48.58 -1.95 pct to 2440) and Russell 2000 Small Caps (-15.22 -2.11 pct to 704.99) were hammered. The primary Bear trend continues to unfold. In fact, the Dow 30 has already sunk -5 pct in just eight sessions in 2008.
After American Express (AXP) had announced a $440 million pretax charge on bad debts, yesterday Merrill Lynch (MER) reported a $15 billion write-down in losses resulting from mortgage investments. That scared traders.
The completion of a $4 billion all-stock agreement by Bank of America (BAC) to buy Countrywide Financial (CFC) was also not taken positively. Both companies have their issues.
The US import prices for 2007 were reported to have soared +10.9 pct Y/Y. The trade deficit widened to $63.12 billion in November, which is a +9.3 pct increase. Record oil prices outweighed rising exports and decreased crude volume imports.
During the session, the Consumer Discretionary sector (XLY -2.39 pct) led the market sell-off. Industrials (XLI -1.70 pct), Technology (XLK -1.46 pct) and Consumer Staples (XLP -1.40 pct) were also very weak.
Within the Consumer Discretionary sector, all eyes have been on the US Retailers ($RLX -3.19 pct) as recent reports for December consumer spending have been negative.
Despite lower oil prices and falling bond yields, the prior day’s rally in the Airline stocks could not hold. The Airlines ($XAL -3.67 pct) plunged.
The computer industry was traded broadly lower with Internet ($IIX -2.73 pct), Semi-conductors ($SOX -2.39 pct) and Hardware ($HWI -2.37 pct) being the downside leaders. Telecom ($XTC -2.03 pct) was also very weak.
Among international markets, the Tokyo Nikkei 225 index sold down -1.93 pct to 14,110. Hong Kong (-1.34 pct) and Australia (-1.51 pct) were also weak. Canada was flat and the FTSE (-0.33 pct) and CAC (-0.54 pct) were down, while the DAX was flat.
Crude Oil ($WTIC -1.05/bbl to 92.16) pulled back again on concerns of a slowing global economy. But economic and financial industry rescue packages in the works from various governments continued to push gold toward a $900 price, with $GOLD closing +4.10 to 897.70.
Comments & Outlook
The economic ills that threaten America are global, not so much because the US economy is so significant a driver, but because the same problems of cost inflation, and housing and mortgage industry problems exist in many countries. The core of the issue is that Humungous Bank & Broker has pushed debt expansion to incredible levels without a balanced increase in asset values. HB&B covered up the real value of assets through a process of syndicating investments into packages for sale to the Buy side.
Unfortunately, there was no true market value for those structured investment vehicles (SIV). The trading was done on good faith in the representations of HB&B. Eventually, through independent thinking and analyses, the buyers began to sell these dubious SIV’s back to HB&B.
Now the whole financial system is at risk because nobody can truly put a value on the equity of HB&B since they cannot figure out the value of the liabilities, much of which is off balance sheet.
So where we are now in the long-term equity market cycle is that traders have realized that (i) the SIV crisis has been exposed, and (ii) the risk has been transferred in good measure back to the perpetrators, HB&B.
What remains to be seen is how many of HB&B will remain standing as the dust clears.
