Daily Report for Wed, Dec 19, 2007
Markets Re-cap
Tuesday started and finished on a high note. In between, the Financials sold off. Traders didn’t quite know what to make of the half trillion dollar (EUR348.607 billion) liquidity pump by the European Central Bank.
The DJIA (+65.27), S&P 500 (+9.08), and Nasdaq Composite (+21.57) closed a volatile session in which all eyes were on Goldman Sachs (GS) earnings and guidance for 2008. Goldman beat the street once again with net income higher by +2.2 pct over the 4Q to $3.22 billion vs the $3.15 billion a year earlier.
Also on the earnings front, Best Buy (BBY) 3Q net income soared +52 pct to $228 million vs $150 million a year earlier. Sales were very strong. After the close, Palm Inc. (PALM) reported a net loss of -$9.6 million vs earnings of $12.8 million a year earlier.
November Housing Starts in the US fell -3.7 pct to a seasonally-adjusted 1.187 million annual rate, which is the lowest rate in over 14 years.
Traders of Crude Oil contracts withdrew some of the risk premium after Turkish troops withdrew from northern Iraq.
With USD dollar weakness against the Euro, Gold regained the $800/oz level.
At 8:45am today, European equity markets are quite, awaiting some indication from States-side of the ammunition on the Bull side. In Asia, Japan was down -1.2 pct, India flat and China strong (Shanghai +2.2 pct and Hong Kong +1.1 pct).
This appears to be a hurry up and wait for the festive holiday season to be over and done with in North America and Europe. Then traders are expecting some fireworks, one way or the other.
Comments & Outlook
The European Central Bank has made some shrewd moves in the past week. First they refused to acquiesce with market expectations of a rate cut, but then directly relieved the pressure on year-end bank liquidity by conditionally lending out short-term funds (16-day term) to any bank that requested it.
Immediately after year-end, the central bank loans will have to be repaid, but it gives the weaker banks a lifeline to scramble for help in the interim, possibly prolonging their plight through the 1Q08.
Some traders are thinking now that 1Q2008 could be a replay of 1Q2000. Clearly, the interventionists are doing all in their power to stave a financial system crisis and an economic recession in the world’s major economies ex-China.
But as you know, stock prices result from fundamentals like corporate earnings and dividends and investor sentiment with respect to potential risk/reward considerations within individual companies.
So, while the vested interests, including the oil, the medical, the financial and the military- industrial complex, of the world (not just the US), have ax’s to grind, capital markets will be volatile, no longer functioning as effective pricing mechanisms, the independent buy-side traders must be careful not to get our portfolios thrown out with the bathwater.
It is, as I have been repeating, a time to focus on risk. We can do that through technical analysis by (i) trend (ie, MACD) and cycle (ie, RSI and STOCHASTIC) momentum studies, and (ii) close observation of support and resistance lines.
Check out each link if you do not fully appreciate the implications of what I am writing here.
As I indicated yesterday, I could see the seeds of change being planted at the end of Monday wherein a perhaps brief reversal of equity prices might be underway. So rather than sell assets at less than what might be possible in the next week or two, I recommended watching for higher exit levels.
Do I think the Bear has finished business? Not by a long shot. But if you see major market index prices falling by 1 or 2 pct in a day, that means 5 or 10 pct in a week, which is unlikely, or 22 to 44 pct in a month, which is much less likely and, in the latter half of December has never happened before.
So while the Bear trend may be maintained, the interim cycles -- particularly the very short-term cycles – have a rhythm or oscillation that takes them up and down. Yesterday was, I believe, the start of an upwave, however minor it may be.
When I speak of “noise” and “interventionists”, I am referring to the actions taken by vested interest groups that are acting against the natural flow of prices that inherently are based on economic and business cycles. Why are these actions taken? The simple answer is to get you and I to act unnaturally, such as to buy high and sell low or to take on risk that is greater than potential reward.
Hence the market is a game, and I am trying to point out how to play it rather than have it play you, which is the way the financial services industry have set it up.
In a sense, I am like, Dr Ron Paul, speaking to the converted, the silent majority who look upon the gnomes (ie, the various power groups that move and shake capital markets like they do politicians) with growing skepticism, but awareness of the power they wield.
Admittedly, this is a tough challenge, but at the end of the day we’ll win because we are working to serve our own interests and not those of corporations like General Electric, Goldman Sachs, and Exxon.
I picked those three names because they are all Cara 100 companies, which reflects my assessment of their quality, ie, financial strength, management performance, Return On Equity, Operating Margins, Growth in Cash Flow, Earnings and Dividends, and so forth.
These companies are not the enemy of prudent independent traders, ie, you and I. They represent our best opportunities for successful wealth enhancement. But they all first serve special interest groups, and not the public. The public has to serve itself, to protect and build its own capital. And we can best do that by piggy-backing on the shares of these Cara 100 companies, hopping off when our technical price studies point to elevated capital risk.
The special interest groups are trying to offload risk to us, which we pay for in lower potential rewards. Therein lies the dance.
This isn’t rocket science. But it is an intellectually stimulating exercise.
