Daily Report for Wed, Dec 12, 2007

Markets Re-cap

Immediately after the Fed cut the fed funds and discount window rate by -25 basis points each, stock prices plummeted in US markets by 2 to 3 pct. The DJIA (-294.26), S&P 500 (-38.31), and Nasdaq Composite (-66.60) were led lower by the Financial sector.

Particularly hard hit were the S&L savings banks, construction/housebuilders, consumer financial services and real estate operations, so the clear indication is that financial liquidity is the most urgent problem and that the Fed did not take sufficient action.

Overnight there was a wave of selling throughout Asia, but the declines were not worse than the damage suffered yesterday after the 2:15pm FOMC rate cut announcement. Equity prices are down at the open in Europe.


Comments & Outlook

Morgan Stanley issued full US recession alert today.

CIBC bank analyst Meredith Whitney calls this the worst credit market ever. She believes that Citigroup will need an additional $30 billion equity bailout, and that the humungous write-downs of mortgage-backed assets is the tip of the iceberg.

Bank of America has closed a $12 billion money market fund that was backed by worthless or dubious assets. Two weeks ago, this fund had managed $34 billion, so money is fleeing these funds, and investors are not getting redemptions at par. Recently a similar General Electric fund paid out just 96 cents on the dollar.

As about a trillion dollars in these so-called “enhanced cash” funds is retracted, the cash is going into T-bills and short-term notes, which is pushing the yields lower than inflation. So, wealth is being destroyed and as an offset some investors are turning to gold.

Gold, some say, is the new money. It does not pay a return, but the price will rise as fiat money depreciates.

The bad news keeps on coming. The writing is on the wall. Solvency of HB&B is the issue, which is the point I have been making here for months. Whether or not we like being in cash or gold, we have few options.

What else can I say? If you are going to protect your wealth, go to cash and buy physical gold bullion/coins on a pullback soon to come in the gold price as the $USD strengthens.

Yes, the USD weakens on the bad econ news and with every Fed rate cut, but other countries are having the same problems, so everything is relative. The USD will be supported here, I believe, which will temporarily pull down the gold price, but, as all countries are cutting rates (except for China as it has a severe inflation problem) the price of gold will lift. So, treat every pullback as a buying opportunity.

I believe that before this crisis in the banks is over, say by 2010-2011, the gold price could be higher than $2,000/oz.

In the short term, however, the shares of the goldminers will drop due to the forced selling including brokers’ margin calls that happen in plunging Bear markets. Be patient; let the prices come to you.

In the case of the goldminers, you may not have long to wait. As for the various groups in the Financial sector that are directly affected by the present liquidity crisis, the wait could be a couple years, something similar to what happened to the Internet stocks after March 2000.
