Daily Report for Tue, Dec 18, 2007
Markets Re-cap
Stocks sold off throughout the Monday session. Remarks from ex-Fed chair Alan Greenspan concerning the possibility of stagflation worsened the mood on the Street.
The DJIA (-172.65), S&P 500 (-22.05), and Nasdaq Composite (-61.28) fell with the worst selling coming in Tech and Energy.
On the economic front, the US current account deficit decreased from July to September to $178.5 billion on higher exports of capital goods and motor vehicles, which was the positive aspect of a falling $USD. Overall manufacturing activity, however, fell in the December period to 10.31 in the NY Fed Reserve district, which is a steep decline from November’s 27.37 reading.
On the deal’s front, Ingersoll-Rand (IR) said it agreed to acquire (Cara 100) Trane Inc (TT) for about $10.1 billion in a cash-and-stock deal. Also, National Oilwell Varco (NOV) agreed to purchase oil-equipment company Grant Prideco (GRP) for cash and stock worth about $7.5 billion and Aon Corp (AOC) agreed to sell its Combined Insurance unit to Ace Ltd for $2.4 billion in cash.
The prospects of a slowing economy caused traders to sell Crude Oil contracts to below $91/bbl.
As global liquidity tightened and the European Central Bank got ready to open the spigots to its banks having problems, the $USD appreciated vs the Euro, but fell against the Yen. Gold and silver traded flat.
This morning is a new day. Stock prices are on the rise. Equity futures in the US are up. Equity prices in Europe are up. At 7:43am ET, the FTSE 100 in London is up +0.71 pct and the German DAX is up +0.98 pct. Earlier in Asia, all markets were down, but the losses across the board were less than -1.0 pct.
So today will be a good one for the Bulls.
Comments & Outlook
Rallies in Bear markets are the time to save your ammunition, meaning that you must step back and wait for prices to rise a bit before selling. This is what the dance is all about.
What are the clues?
For day traders, I noted the weak close of the $USD yesterday, falling below the 5-hour MA, along with the late day move in gold, indicating that the short-term rally in the $USD and weakness in gold may be over.
For longer-term oriented traders (ie, those who trade using weekly and monthly price series data), I still hold to the view that soon the liquidity crunch will put the reins on speculation, the $USD will rally back to 82 and gold will fall to the 720-740 level. I put the odds on that process starting to unfold right after the new year as being very high.
What has happened in the interim is that the world’s major central banks are now worried that heading to the end of this calendar year, there will be many banks scrambling for funds to meet their obligations (ie, demands from other banks) as well as their reserve ratio requirements. The solution of the European Central Bank today is to allow at a fixed rate unlimited borrowing access through the end of the year to all Euro financial institutions. Essentially the other central banks are doing the same for their domestic banks.
The last time I saw this kind of thing was in 4Q99 with the over-hyped Y2K worries over the changing of the millennium, ie, rolling digital clocks from 1999 to 2000 could not be managed by computer programs that could not roll from 999 to 000, etc. Fearing bank computers would shut down, the central banks flooded the global financial system with excess money, which led to the extremes in equity prices at that time, only to crash in March-April 2000. Therein lies my opinion that sometimes the solution becomes the problem.
Unfortunately, we are going to see the replay. The problem is that the global financial system is like an ocean tanker moving at slow speed but with massive momentum due to its sheer size. The emergency decisions of central bankers are like tactical maneuvers used by speed boat operators, affecting almost nothing in the bigger picture.
That is not to say these tactics are not undesirable. If you happen to hold a sizable account with a bank that could be forced to close its doors, being unable to meet its demand obligations, you would be happy they have central bank access to necessary short-term funds at a time financial books are being closed and settlements demanded, ie at the end of the calendar year.
But the funds must be repaid fairly soon by all borrowers or else the currency of the nation will crash, which would mean the same for all nations where this extreme borrowing is happening. So, if your bank has a severed artery, say, the band-aid offered by the central bank only gets it through month-end.
The situation from this point is not simple to explain. Insiders of failing banks will use this period to save themselves. They will pump and dump shares. It is human nature, but it is also immoral and criminal. It therefore behooves all central banks of the world to freeze the promotion and insider selling of stock, under threat of criminal prosecution of the officers and directors, of any bank that avails itself of these emergency funds, as a condition of borrowing.
The problem, of course, is that HB&B is a unit. Rules are intentionally broken in ways that regulators would have great difficulty proving. Say Bank A and Bank B have close working relationships. A will sell the shares of B and vice versa. This kind of thing goes on all the time at HB&B.
At the end of the day, banks fail, but the officers and directors simply move on to positions at different banks. It is the depositors, creditors and shareholders who get the shaft. The bankers club protects its own.
I see that (Cara 100) Goldman Sachs (GS) earnings will be out today. The estimates are from $6.00 to $7.73. As the earnings figure is always baked, and I’m like you never invited into the kitchen, I never trade on the basis of expectation of HB&B earnings. I trade against the over-reaction. Let’s leave it at that.
In the pre-market, GS is up +2.55 pct to $214. What’s that 1-800 number for H-O-P-E ??
