Overall Friday, the DJIA (+6) and Nasdaq Composite (-2) were close to being flat on the session after opening strongly ahead of the US new home sales data. Existing home sales data for the US will be published Monday morning. Oils and the gold bullion prices were flying as the $USD was collapsing.
Then, following a weaker than expected US November new home sales report at 10am ET (-9 pct M/M, -34 pct Y/Y), and a late Thursday write-down by Luminent Mortgage (LUM -23.0 pct), the Financials (XLF -0.52 pct) and homebuilders (XHB -2.43 pct) pushed down an otherwise modestly bullish equity market – at least from 10am to 1:30pm.
In addition to the weak home sales, the LUM “big bath” Q3 write-down triggered a shockwave and share sell-off in the mortgage industry, where traders think there is a lot more to come. After reporting a massive ($12.17) loss per share (see 10-Q) relating to impairment losses, market value declines and capital losses on mortgage-backed security sales, more than 100 pct of the company's book value was wiped out, and LUM shares fell to just 87cents in the final hour of trading on Thursday. On Friday, LUM shares plummeted to just 67cents.
Shares of the other mortgage companies also plunged: NovaStar (NFI -8.8 pct), Countrywide (CFC -3.2 pct), Fannie Mae (FNM -3.2 pct), Freddie Mac (FRE -2.8 pct), MGIC Investment (MTG -4.5 pct), PMI Group (PMI -4.4 pct), and Washington Mutual (WM -3.5 pct).
WM, which had traded mostly in the 39-46 range since mid-2003, and was at 42 when the credit market blew up in July, collapsed to a close of 13.07. The SEC is reportedly investigating fraudulent mortgage appraisals.
Warren Buffet's Berkshire Hathaway has announced its entry into the relatively safe muni bond insurance business, which hit the industry leaders MBIA (MBI -15.9 pct) and Ambac (ABK -13.8 pct) as they struggle with risky SIV’s in their portfolios.
A Wall Street Journal article suggests Citigroup (C -0.9 pct) and HSBC (HBC -0.2 pct) are considering significant asset sales. Possibilities at Citi apparently include its 80 pct ownership of Student Loan Corp (STU +1.0 pct), and its North American auto lending unit and consumer finance units in Japan and Brazil. HSBC may sell its $13 billion auto finance business.
The flight to safety lifted bonds (as the yield on the 10-year moved to 4.08 pct, down -12bp and the 2-year moved to 3.10 pct) and pushed up gold bullion (+10.80 +1.2 pct to 842.70) as well. Lower treasury yields are depressing the USD. The Euro lifted to $1.471 from the prior day’s $1.461.
Economically-sensitive copper contract prices fell (-$0.047/lb to $3.085) after the weak US new home sales report.
Crude oil is now trading higher (+$0.36 to $96.98/bbl) with Natural Gas up about +1 pct (+10c, $11.30/MMBTU) on the bullish inventory report that came out at 10:30am.
Led by higher commodity prices, by the end of the day the Energy (XLE +0.84 pct), Utilities (XLU +0.73 pct) sectors and the goldminer shares ($XAU +3.07 pct) led the equity market back to a small gain Friday.
Comments & Outlook
How many months ago did I say I wouldn’t touch these mortgage industry financials with your ten foot pole? WaMu shares (WM $13.07) have not traded as low since February 1991. As recently as the week of July 23, the shares were trading solidly in the low 40’s. The 52-week high was exactly a year ago at $46.15. Institutions (as reported by Thomson) own 86 pct.
Consider the loss of wealth in your pension fund or mutual fund if your capital managers are still holding WM. The headline now reads “Subdued in Seattle” but “Sleepless” still applies.
By the close on Monday, the shares of Countrywide, Fannie and Freddie will have sunk over 52-weeks by about -80 pct, -35 pct and -51 pct. For CFC (8.75), the high for the year was 45.26 on Jan 26, but the plunge started in May at about 42. FNM and FRE are also interesting in that the plunge didn’t happen until October from the mid-60’s in each case to the low of 26.38 on Nov 20 for FNM (38.34) and of 22.90 on Nov 26 for FRE (32.76).
Treasury Secretary Hank Paulson has maneuvered congressional support for Fannie and Freddie, so traders are counting on the average taxpayer to foot the bill. As for Countrywide, it would not surprise me if Goldman Sachs plays a hand in swinging a deal to some major capital pool, perhaps a Sovereign Wealth Fund.
The Goldman Sachs analysts say this housing and credit market fiasco is likely to go on for a couple quarters or more. When finished, I think we’ll see a new landscape. As Paulson says, some companies will not survive this mess.
Never lose sight of the fact that successful traders avoid the big losses. Risk management is the number one priority of portfolio management.
