Daily Report for Fri, Dec 28, 2007
Markets Re-cap
On Thursday, in light trading, the DJIA (-192 -1.42 pct) and Nasdaq Composite (-47.6 -1.75 pct) opened weak and later fell sharply into the close.
The day started badly with news of the assassination of former Pakistani Prime Minister Bhutto, but the most unnerving news of the day may have been the report from Goldman Sachs that is summed up by the words, "We still believe it will be a couple of quarters before the current credit crisis is fully digested by the markets." Their focus was on Citigroup (C).
Citigroup warned in November the company would write down its portfolio of collateralized debt obligations by roughly $8 billion in 4Q07 due to worthless mortgages underlying them. At the same time, Citi, which has about $55 billion in exposure to sub-prime mortgages, about 80 pct of which are CDOs, sold a 4.9 percent stake in the bank in a $7.5 billion investment from the Abu Dhabi Investment Authority, which is a sovereign wealth fund (SWF). Goldman Sachs analysts now say that Citi could write off as much as $18.7 billion this quarter. If it does, they say Citi may have to cut its dividend by 40 pct and raise an extra $5 billion to $10 billion cash infusion.
Citi shares dropped -2.92 pct on the day to close at 29.56. Goldman Sachs (GS) was off -2.19 pct. The Financials (XLF -2.03 pct) were the worst sector of the day.
All 10 major sectors were lower with Telecom (IYZ -2.07 pct), Financials (-2.03 pct), Basic Materials (XLB -1.87 pct), Consumer Discretionary (XLY -1.41 pct) and Tech (XLK -1.39 pct) sectors suffering the worst declines.
Not even a strong December Consumer Confidence number could save the Consumer Discretionary sector. Some of the bigger hits to Retailer share prices: Talbots (TLB -6.85 pct), The Bon-Ton Stores (BONT -6.37 pct), Circuit City (CC -6.11 pct), Pier 1 Imports (PIR -5.23 pct) and Saks (SKS -4.45 pct). Overall, though, the Retailer Index ($RLX -0.97 pct) was one of the least worst off on the day.
It appears to the analysts that sales are down, particularly in women’s apparel. US retail foot traffic at the malls was down -4.36 pct for December through Christmas Eve, but a surprising -10.6 pct for the week ended Dec 22. Inflation, particularly the cost of fuel for the family car, is hurting shoppers, and this impact is working itself through the economy.
Jan 10 will be the big reporting day as these retailers start to release their December sales data. Watch that day for WMT, TGT, COST, LTD, SKS, GPS, BJ, BEBE, FDO, ROST, JWN, ANF, BKE, KSS, FRED and BONT. CC reports on the 7th, and CVS and URBN on the 3rd, but by the 10th, traders will pretty much know the picture of US consumer spending in December, which is the most important month.
Despite higher oil prices ($WTIC +1.97 pct to 95.98), the Energy sector (XLE -1.1 pct) pulled back. And, while $GOLD rallied +2.30/oz to 831.80, the goldminer shares ($XAU) dropped -1.0 pct. The commodity prices probably rallied on Middle East concerns, while the share prices dropped because the US is at a breaking point with respect to inflation cost.
This morning the $USD is down a lot against the major currencies, the Euro, Pound and Yen. The short-term cycle now appears down.
The Feb-08 Crude Oil e-miNY is at 96.60. Spot gold is up +5.31 to 832.41 and spot silver +0.09 to 14.73 at 7:14am ET. Now at 7:58 am, spot gold and silver are at 831.75 and 14.71 respectively.
European equity markets are mostly down this morning (FTSE -0.38 pct to 6473) while Hong Kong -1.70 pct and Shanghai -0.89 pct also closed down. India was flat and Tokyo closed.
Comments & Outlook
Since volume is very low due to holidays and some closed markets, like Tokyo, traders can’t look too deep into yesterday’s -192 point loss in the Dow Industrials. But the US economic data is worsening and the $USD continuing to fall, which cannot be ignored.
In addition to credit market liquidity concerns as the large banks and other investors write down their billions in losses of CDO junk, central banks are forced to pump more money into the system, which is rapidly destroying the value of paper money. Prices for commodities such as oil and precious metals will have to keep rising, and unless interest rates balloon here, these commodity prices will continue to rise.
This is not hot economy inspired or even speculative money inspired. It is a money printing issue that is being done by governments and central banks to save the largest banks of the world and stave a deflationary crisis.
Who remembers $51 oil or $605 gold in January? With the amount of money that has been printed this year, we will never see those prices again. Will we see a pull-back at any time soon from $97 oil and $832 gold? I think so. Central banks have the tools to temporarily stem the flood of capital into commodity prices, and I keep thinking they will do it.
I recall the price spikes in the 1970’s for oil at the cycle peak and in 1980 for gold. I think we will see that type of thing very soon, probably after all the Finance Ministers and central bankers return from vacation and start to huddle.
In terms of the longer term for oil, I am thinking that 75 will be the bottom of the first down wave and then probably the average for 2008. Gold though is different. I think a 740 bottom in 1Q08 and an 850 average price is the most likely scenario for 2008, with a peak of say 925.
Interest rates in the US and the $USD index level will likely be the factors that most affect gold. Not being in the room with Paulson and Bernanke, none of us can say where rates and the Dollar are headed. But I feel that the housing and CDO market fall-out will lead to a deflation of some kind in the next few years, and so the money printing must continue, which will send gold prices higher.
