Markets Re-cap
Following a 48-hour drop in total market capitalization of about -3 pct since the Tuesday FOMC 25bp rate cut announcement, US stock prices firmed up in the two hours to the close Thursday.
Early in the day, stocks were weak after the US Producer Price Inflation (PPI) index reported a huge surge in inflation. At the close, however, the DJIA (+44.06), S&P 500 (+1.82), and Nasdaq Composite (-2.65) had bounced back on a superficially good retail sales report and a reduction in jobless claims the prior week.
November retail sales doubled expectations, up +1.2 pct, but thishappened largely on higher prices rather than quantity purchased. Moreover, the PPI index had its largest month-over-month increase since 1973, climbing +3.2 pct in November. Core PPI grew +0.4 pct, equaling the biggest increase in a year. PPI eventually finds its way to Consumer Price Inflation (CPI).
On the deals front, Dow Chemical (DOW) and Petrochemical Industries Co. announced a 50/50 joint venture agreement to form a fully-integrated petrochemicals company.
On the earnings front, Lehman Brothers (LEH) 4Q net income fell -12 pct to $886 million vs $1 billion a year earlier. Costco Wholesale (COST) 1Q net income lifted +11 pct to $262 million vs $236.9 million a year earlier.
Crude Oil fell back under $93/bbl as traders grew concerned that higher inflation readings would mean higher interest rates, tighter credit, a stronger dollar, and lower commodity prices.
After the PPI reaffirmed inflationary pressures, which is a wealth destruction risk, US Treasury yields lifted to compensate. Accordingly, the USD rallied against the Euro, which put a severe hit on the gold and silver price.
Trader concerns regarding bank solvency were raised further after Citigroup (C) said late Thursday it would immediately rescue seven affiliated investment funds. Credit worries on the Citi news then took Asian stock markets on a tumble.
Spot gold is down to 791 and silver to 13.88 at 7:45am ET, and the $USD is on a rocket, now up to 77.07, after hitting a 52-week low of 74.484 on Nov. 23.
European stocks are moderately stronger this morning following the big drop yesterday, but softening in the past hour. US stocks look set for a tough start today as credit concerns hang over the market ahead of the US Consumer Price Index (CPI) data for November, which will be released today at 8:30 a.m. ET by the Labor Dept.
Traders are also anticipating a pullback in shares of large drugmaker Merck (MRK), which had a major setback Thursday when an FDA panel rejected its bid for over-the-counter sales of its cholesterol drug Mevacor.
Comments & Outlook
It’s interesting how Talking Heads are trying to spin the gloomy econ environment for big corporations. Some deny it and say they are anticipating record high price levels in the first half year. At the other end of the spectrum, we are starting to see the marketing lists of “Stocks for a Challenging 2008”.
Unless the arguments are sound, this is all yada yada meaningless commentary. Whether we think the glass is half full or empty, we must not overlook the present condition of HB&B balance sheets.
The big banks are being hit with liquidity problems due to off-balance sheet assets that may be found to amount to less than actual liabilities. These banks will need to bring those accounts onto their balance sheet, and raise the capital necessary to remain afloat, ie, maintain minimum capital reserves as required by the Fed.
Some traders believe that some large banks will not be able to re-organize at the current price levels for their stocks. For example, the share price of top 3 UK mortgage lender Northern Rock plunged after other financial institutions refused to lend it money. Its shares, which cost ÂŁ12.5 each in February, dropped to 97 pence in November before trading was halted. The Bank of England had to lend it more than ÂŁ24bn in emergency funding plus guarantee the ÂŁ16bn worth of savings deposits held by Northern Rock customers. The price today is 93.9 pence and the whole affair is chaotic.
Other banks are having the same type of problem, and will need to straighten up their balance sheet, which will require huge capital injections. The CIBC banking analyst now figures that Citigroup, for example, will need a further $30 billion in capital following its recent $7.6 billion emergency capital injection.
The seven rescued Funds of Citigroup had assets of US$49 billion and liabilities of $58 billion. Moreover, the depositors were pulling out of this type of fund in droves throughout the industry.
If HB&B sees you or I in a similar situation, they quickly withdraw credit to you, and that’s what is happening in the present crisis at HB&B. As long as you can service your debt under any circumstances, or don’t have debt, then the current credit market crisis does not involve you. It’s a bank problem. If your bank is solid, and your portfolio well protected, you can relax. End of story.
