Cara's Daily Report and Commentary, Wed., Dec 5, 2007

Markets Re-cap

Like yesterday, the solvency issues of the Financials continue to weigh heavily on the equity market. Inflation too was a concern. The Dow (-65.84 -0.49 pct), S&P 500 (-9.63 -0.65 pct), and Nasdaq Composite (-17.30 -0.66 pct) were all down.

Traders turned to the relative safety of the Utilities (XLU +0.72 pct), which was the only sector that made headway.

This morning, however, Asian markets finished higher and European stocks are very strong, as banking and commodity-related stocks are leading the indexes up over +1 pct on the session. So, NY will open stronger today, and XLU will relatively underperform say the Financials (XLF) and Energy (XLE), which yesterday had dropped -1.85 pct and -1.02 pct, respectively.

Dec DJIA futures are up +82 to 13344 at 7:50am. The $USD is up strongly at 76.006. Treasury prices are up a bit, and yields down.

At 7:52am ET, Spot Gold and Silver are 802.35 (-0.18 pct) and 14.32 (flat), respectively, on the session (starting midnight). That’s a little stronger in the past 30 minutes, but the markets are quiet right at this moment. The high for spot gold and silver was 806.72 and 14.40 respectively, both at 1:30 am.

On the earnings front yesterday, Southwest Airlines Co. (LUV) reduced its projected 2008 capacity growth to an increase of +4 to 5 pct, as rising fuel prices squeeze operating margins rising fuel prices.


While same store retail sales were reported yesterday to have grown by +3.1 pct W/W last week, which is the strongest report in four months, the ICSC-UBS index dropped -2.0 pct Y/Y. Chain store sales results will be posted on Thursday.


Comments & Outlook

Market conditions are likely to change in the current fortnight as the G-7’s economic controllers (Fed, BoE, ECB and Bank of Canada) report their monetary policy decisions. Yesterday, the Bank of Canada kicked off the process with a 25 basis point reduction in the Bank Rate. Then, early Thursday morning Dec 7, the Bank of England (7:00am ET) reports, followed by the European Central Bank at 7:45am ET. A week from now at 2:15 pm ET Dec 11 in Washington, the Federal Open Market Committee (FOMC) will report.

I don’t think we will see extreme price action in equity markets until all these central bankers have their say. The economy in North America and Europe is fragile. The solvency of many financial institutions is also in question. Costs to the US business sector and consumer are quickly rising (CPE price index moving from +1.7 pct in 3Q07 to +2.5 pct in 4Q07) because of the US authorities policy on the $USD, which was to let it fall by lowering the Bank Rate and the Discount Rate of the Fed and maintaining high budgetary spending levels and the resultant high capital raise-ups by Treasury.

Today is a very busy economics calendar. So too is Thursday and Friday.

Today is the US ADP Employment Report (Friday is the BLS Jobs Report), as well as reports on US Productivity/Costs, Factory Orders and non-manufacturing Business Activity.

What is important is that traders understand that the recent econ shift in the US means the US is in recession today. The reported figures are averages over quarters and years, but the situation as it exists TODAY is that the economy is in recession.

Moreover, even by the govt’s own figuring of inflation data, which far understates true inflation, it is a fact that inflation is growing faster than the economy, which is another way of stating that US wealth is being rapidly destroyed. This is not playing with numbers. The US govt economists are stating that 4Q07 Real GDP is growing at an annual rate of +1.5 pct while the PCE Price Index is growing at +2.5 pct.

Moreover, the forecasts of the govt’s economists are for 1Q08 Real GDP to grow at an annual rate of +1.6 pct while the PCE Price Index is growing at +1.8 pct, so while the wealth destruction process is expected to slow, it is a fact that even the Administration has the opinion that for at least two quarters America is stagflating.

Without belaboring the point, I have never seen a period of time where such an economic condition does not pull down equity and debt prices.

The Administration and the Fed can either let prices fall or they can inflate them to make it appear to the people that the value of their assets is not declining even though the cost of living is rising. Should the authorities decide to drop rates, which is reflation, then the prices of commodities (oil, gold, agri products, etc) will stay at high levels, but the econ slowdown will see less real disposable income in the hands of consumers and businesses, so the operating results of manufacturers, retailers, tech and telecom firms will weaken, and so will the share prices.

In addition, the slow economy will mean unit volume sales will slow or drop, so the financial results, if they happen to look good, will be inflated. And, with inflation, interest rates will stay higher than they would otherwise because economic returns on debt capital must be real or else the prices of those securities drop too.

On a macro level, this is not rocket science. The authorities can diddle themselves crazy and they can misrepresent the facts, but it is what it is. This is the time when the cycles for economic and business data and capital market prices decline. As we learn from Ecclesiastes Chapter 3, there is a time… This is the time when we have to plough the fields, repair our houses, take a break. It is not the time when we ought to be aggressively trying to build new wealth.

That day will come for us because we are the market.

Market trend studies, using the MACD technical indicator, show that the majority of sectors in the US equity market have rolled over from long-term bullish to bearish. The RSI indicator, which shows where the pressure on the current cycle is coming from, is falling for most sectors. Accordingly, this is a time when traders need to pull their bids and stop chasing prices, and to let prices come to you.

They will.

Wrap up:

Its hard to maintain a minute to minute focus in slow moving markets. Traders are waiting for the Fed, BoE and ECB to state the new ground rules. We won’t have all the data in until next Tuesday afternoon.
